This is the difference between the buy (offer) and sell (bid) prices, which are wrapped around the underlying market price. The costs for a trade are factored into these two prices, so you’ll always buy slightly higher than the market price and sell slightly below it. The forward points reflect only the interest rate differential between two markets. They are not a forecast of how the spot market will trade at a date in the future. When the trade is closed the trader realizes a profit or loss based on the original transaction price and the price at which the trade was closed.

For example, a U.S. trader can borrow Japanese yen and use the funds to buy Australian dollars. Future markets are similar to forward markets in terms of basic function. When the price of a pair is rising, it means that the base is strengthening against the quote and when it’s falling, the base is weakening against the quote. This is why, at some point in their history, most world currencies in circulation today had a value fixed to a specific quantity of a recognized standard like silver and gold. So, they can be less volatile than other markets, such as real estate.

Which Currencies Can I Trade in?

In this example, a profit of $25 can be made quite quickly considering the trader only needs $500 or $250 of trading capital (or even less if using more leverage). The flip side is that the trader could lose the capital just as quickly. Because the market is open 24 hours a day, you can trade at any time of day. Trades between foreign exchange dealers can be very large, involving hundreds of millions of dollars. As this system progressed, merchants would travel between different regions on ships in order to trade goods like spices and salt for other items, creating the first foreign exchange. If the Eurozone has an interest rate of 4% and the U.S. has an interest rate of 3%, the trader owns the higher interest rate currency in this example. If the EUR interest rate was lower than the USD rate, the trader would be debited at rollover.

Some governments of emerging markets do not allow foreign exchange derivative products on their exchanges because they have capital controls. The use of derivatives is growing in many emerging economies.[58] Countries such as South Korea, South Africa, and India have established currency futures exchanges, despite having some capital controls. In addition to forwards and futures, options contracts are traded on specific currency pairs.
